The update comes to you compressed, meaning it's a smaller version of the full update. That helps save you time downloading it, and save Apple's servers from the strain of serving even larger files.

If you don't want to ditch your music or apps on your phone, the easiest fix is just plugging your phone into your computer and running the update through iTunes. That way, the installation files will expand on your computer, rather than your phone.
